Rovers have released a number of players since the end of the season but they had indicated that they wanted the 26-year-old to stay for at least another season.
Allen has now obliged by putting pen-to-paper on the new deal and Tranmere boss Roy Mathias was delighted to have got his man.
He told the club's official website: "We are very pleased Graham has agreed to sign a new contract as he was a key member of last season's squad.
"His decision to stay is a great boost for everyone."
Allen signed for Rovers from Everton in August 1998 and has made 159 league appearances for the club.
He was made captain for the final 15 games of last season, during which time the side remained unbeaten, winning ten and drawing five games - a run which saw Rovers just miss out on the play-offs.
Allen said: "I am delighted to have signed my contract. I have always enjoyed playing at Tranmere and can't wait for the new season to start."
